You need to be connected to Xbox Live (you don't need a Gold account though) to play AVIs. Support for AVIs didn't arrive 'til the fall update last year, so support isn't locally programmed. Instead you need internet connectivity to download the support patch. Just hook up your 360 to the internet and try to play the AVI, if you don't have the update it'll ask if you want to download it.
