Is it true that Spanish law requires me to give them my passport number to book a hotel?

I booked a vacation rental for my stay in Paris through a company that is based in Spain. They said that as part of Spanish law, I have to give them my passport number or national ID number to book a reservation.
Is this correct?

Worst case scenario, what could someone do with my passport number?

Good question. Every time I've stayed in Spain the hotel has asked to keep my passport overnight for the first night. I hate doing this for obvious reasons but it seems to be standard practice there.
