Plug the phone into your computer using the USB cable. Mount the SD card on the PC (you'll be prompted by the phone, just follow the prompts). Open the card in Windows Explorer. On the root of the SD card, create a folder called "music". Copy your mp3 files into that folder. Android will find them automatically for playing.

Now, go to the market and install an app called Ringdroid. It's free. With this app, you can cut a section of a music file and use it for a ringtone. On the SD card, the best place to store these ringtons files is under /sdcard/media/audio/ringtones.

Now, here's how I set the individual ringtone on my Nexus (Android 2.1 with a lot of mods). You may have to do this in a different place, but try this first. Go to Contacts, press one to show it on the screen. Press the menu button or key. Press Options. There should be a menu item there to set the ringtone. Press it, follow the prompts and add the ringtone. By default, Android will look in that location I mentioned above.

You might also want to install an app called Astro (free). This is a very nice file manager that helps you browse the SD card on the phone.
