How do you group WordPress posts by category in the template tag.php?

I'm looking to group a particular tag. Say I have a bunch of posts and the categories are balloons and candles. If there is the tag blue how would I get it to only display posts tagged with blue and grouped by categories? The archives.php just shows all posts for a given tag, I'm just looking to group them by the categories they belong to. For example:

www.mydomain.com/?tag=blue

BALLOONS
Blue Balloons Post 1
Blue Balloons Post 2
Blue Balloons Post ...
CANDLES
Blue Candles Post 1
Blue Candles Post 2
Blue Candles Post 3
Blue Candles Post ...
