Does Israel really build homes on Palestinian territory?

Please excuse my ignorance, I keep hearing that Israel builds settlements on Palestinian territory, is this true? If yes then don't the Israelis see the effect this will have on trying to make peace. Building on somebody elses property is probably one of the biggest NO-NO's Can some one explain whats going on?
